Have this mtrl installed on some of the walls in the basement. What is it called? Is it a type of insulation or?

It's not a good mtrl to attach things to, plugs don't hold, etc.

The inspector suggested during the inspection that it should all be torn down immediately, he said it was a bad mtrl, is it?

What should be used instead? Basement walls, both above and below ground...

Common in the past to have it on the walls. Not great if you need to attach things to the wall though.
 
It is wood wool board, very common in e.g. 1950s houses as insulation inside the basement. For fastening, you can attach battens (in the basement, for example, made of metal) with longer fasteners that reach through the wood wool into the underlying masonry wall, which may be made of concrete block or similar. An inorganic board can be mounted on these battens. You can drill in long expanders for mounting with.
